What is stETH?

stETH is the abbreviation used for a token that represents ether in liquid staking. On proof-of-stake networks, it is possible to commit ether to help validate the network and receive rewards, but that ether is usually locked up. Liquid staking works around this: by depositing ether into a protocol of this type, the user receives in exchange a token, stETH, which represents their staking position and can be moved freely.

How it works

When someone deposits ether into a liquid staking protocol, the protocol stakes that ether on the network, through validators, and issues the user a corresponding amount of stETH. This token functions as a tradable proof of the position: while the original ether remains committed and generating rewards, stETH can be transferred, traded, or used in other applications, keeping the value accessible despite the commitment.

The main appeal is unlocking liquidity. Without liquid staking, the committed ether would sit idle and unavailable; with stETH, the user keeps exposure to staking rewards while also being able to use the token in decentralized finance, as collateral or in pursuit of additional yield. This combination has made liquid staking tokens quite popular, as they effectively allow the same value to be used in more than one place.

This flexibility, however, comes with stacked risks. stETH inherits the risks of staking itself, such as the possibility of validator penalties, and adds the risks of the protocol that issues it, including failures in its contracts. There is also the risk of stETH's price diverging from the value of the ether it represents during periods of stress, plus the additional risks of using it in other applications. Concentration in a few liquid staking protocols also raises concerns about network decentralization.
